Japan's core inflation index has approached the desired target of 2%, opening the door for the Bank of Japan to raise interest rates during upcoming meetings, in what is considered the largest shift in Japanese monetary policy in decades.
Government data showed that the consumer price index excluding fresh food recorded a notable increase, prompting Bank of Japan Governor Kazuo Ueda to signal that conditions are now ripe for reviewing current interest rate levels.
Japan faces a dual challenge: on one hand, the central bank wants to normalize monetary policy after long years of negative interest rates, while on the other, it fears that a hasty hike could harm economic growth amid pressures on the yen.
Global markets are closely awaiting the bank's decision, as raising Japanese interest rates reduces the appeal of the so-called "carry trade" and could redraw international capital flows. Analysts warn that any sudden hike could trigger a wave of sharp volatility in global financial markets similar to what occurred in August 2024.
What Do These Terms Mean?
Core Inflation: A measure of inflation that excludes food and energy prices because they are highly volatile, and it is the index relied upon by the central bank to make interest rate decisions.
Carry Trade: A strategy in which investors borrow in a currency with a low interest rate, such as the yen, and invest in another currency with a higher yield — and raising Japanese interest rates makes these trades less attractive.
Expansionary Monetary Policy: A policy followed by the central bank by lowering interest rates or keeping them at very low levels to encourage borrowing and spending and to stimulate the economy, a policy Japan has pursued for decades.
